**Disclaimer:** Variable costing is a management reporting view. External reporting under US GAAP and IFRS requires absorption costing for inventory valuation.

## Content

**Intro:** When a plant produces more than it sells, absorption costing parks part of the fixed overhead in inventory and reports higher profit than variable costing. This calculator shows both numbers and proves the gap with a one-line reconciliation.

**Sections:**

#### How to use it

**Body:** Enter units produced and sold, price, variable manufacturing cost, total fixed manufacturing overhead and the selling and admin costs. Opening inventory is taken as zero so the reconciliation is clean. Move the production number up and down, or read the chart, to see how absorption profit climbs when you build inventory while variable costing profit does not move at all. That is the core reason variable costing is preferred for internal decisions.

#### The method behind it

**Body:** Absorption costing assigns fixed overhead per unit equal to total fixed overhead divided by units produced and expenses it only when the unit is sold. Variable costing expenses all fixed manufacturing overhead in the period.

**Bullets:**

- Difference in profit = (units produced - units sold) x fixed overhead per unit.
- Production above sales: absorption profit is higher.
- Sales above production (inventory draw-down): variable costing profit is higher.
- When production equals sales the two methods agree.

#### Reading results and ERP notes

**Body:** Standard cost ERPs such as SAP, SyteLine, Epicor and Dynamics value inventory on an absorption basis, so month-end profit can look better than the underlying economics when the plant builds inventory ahead of a shutdown or to hit a utilization target. A controller can use this reconciliation to explain variance to the CFO and to curb incentives that reward overproduction. Remember that unabsorbed overhead variances still reach the income statement, so also review volume variance.

**Cta:** We can build a monthly view that restates your ERP absorption profit on a variable basis straight from inventory and cost data.

**Faq:**

#### Which method does GAAP require?

**Answer:** US GAAP and IFRS require full absorption costing for external financial statements and inventory valuation. Variable costing is used internally for contribution margin analysis, pricing and make-or-buy decisions.

#### Why does profit differ when inventory builds?

**Answer:** Absorption costing capitalizes a share of fixed overhead into each unit produced. Units left in stock carry that overhead onto the balance sheet instead of the income statement, which raises current period profit.

#### What about opening inventory?

**Answer:** With opening stock, the difference becomes the change in fixed overhead in inventory between opening and closing balances. This tool assumes zero opening stock for clarity, so use the change in inventory units if you adapt it.

#### Can this be used for decisions?

**Answer:** Variable costing and contribution margin are better for short-run decisions because they do not hide fixed cost in unit cost. Use absorption results for statutory reporting and long-run pricing that must recover all costs.
