## Content

**Intro:** Many foreign groups run their China plant as a contract manufacturer paid on cost plus a markup. The markup must sit in an arm's length range, or tax authorities on either side may challenge it. This calculator shows price, profit, tax and whether you are inside your benchmark.

**Sections:**

#### How to use it

**Body:** Enter the plant's cost base and a markup on total costs. Add the lower and upper bounds from your transfer pricing benchmark study and choose the tax rate. The tool returns the intercompany price, operating profit, operating margin, tax, profit after tax and an in-range flag. Sweep the markup on the chart to see how profit responds, and then align the price rule with the one in your intercompany agreement.

#### The formula and method

**Body:** Cost plus pricing sets price equal to cost times one plus markup. Operating profit is cost times markup. Operating margin on sales is profit divided by price, which is always lower than the markup percentage. For contract manufacturers the transactional net margin method is common, with the markup on total costs as the profit level indicator tested against a range of comparables.

**Bullets:**

- Price = cost x (1 + markup)
- Operating margin = markup / (1 + markup)
- Check markup against lower and upper quartile bounds

#### Common mistakes

**Body:** Mixing up markup and margin is the classic error. A 6 percent markup is about a 5.7 percent margin. Another is a cost base that changes between budget and actual, so year-end true-up adjustments are needed to land inside the range. In Kingdee, Yonyou or SAP, set up an intercompany pricing rule and a year-end adjustment process, and keep supporting records ready for the local file.

**Cta:** If intercompany pricing and year-end true-ups are manual spreadsheets today, we can help design the ERP logic and reports around them.

**Faq:**

#### Is markup the same as margin?

**Answer:** No. Markup is profit over cost, while margin is profit over price. A 10 percent markup gives a margin of about 9.1 percent. Benchmark studies usually state which indicator they use, so check before comparing.

#### What cost base should I use?

**Answer:** Use total costs as defined in your transfer pricing documentation, usually operating expenses including cost of goods sold, excluding interest and income tax. Pass-through materials are sometimes treated separately.

#### Why a year-end adjustment?

**Answer:** Actual costs differ from budget, so the actual markup may drift outside the range. Many groups run a true-up to bring the result back into the agreed range before closing the books.

#### Does the tool replace a benchmarking study?

**Answer:** No. It only tests a markup against a range you supply. The range itself must come from a documented comparables analysis prepared by qualified advisors for each jurisdiction.
