## Content

**Intro:** Manufacturing overhead is every factory cost that is not direct material or direct labor. To calculate it, add the indirect costs for the period, divide by an allocation base such as direct labor hours, and apply that rate to each job.

**Sections:**

#### The overhead rate formula

**Body:** Predetermined overhead rate = estimated total manufacturing overhead divided by the estimated allocation base. Overhead applied to a job = the rate x the actual quantity of the base used by that job. Typical bases are direct labor hours, machine hours and direct labor cost. Choose the base that actually drives your overhead: machine hours for automated shops, labor hours for labor-intensive work. Using the wrong base can quietly misprice jobs.

**Bullets:**

- Overhead pool: indirect labor, depreciation, utilities, rent, supplies, maintenance
- Rate = overhead / base
- Applied = rate x job base
- Review the rate at least once a year

#### Worked example

**Body:** Indirect labor 240,000 plus fringe 60,000, depreciation 180,000, utilities 75,000, rent and insurance 120,000 and maintenance 95,000 give 770,000 of overhead. With 24,000 budgeted direct labor hours the rate is 32.08 dollars per direct labor hour. A job using 40 hours receives about 1,283 dollars of overhead. On a direct labor cost base the same pool is about 128 percent of direct labor dollars.

#### What belongs in manufacturing overhead

**Body:** Include costs of running the factory: indirect labor, supervisors, quality and maintenance staff, factory rent, plant depreciation, utilities, tooling and consumables, and factory insurance. Leave out selling and administrative costs, which are period costs for external reporting. For internal pricing you may add a separate rate for those. Be consistent so that every product bears a fair share.

#### How ERPs apply overhead

**Body:** In an ERP, overhead is usually set up as rates on work centers or cost centers, and is applied as operations are reported, based on run time, setup time or labor. Many shops carry a fixed and a variable overhead rate per work center. At period end, actual overhead is compared with applied overhead and the difference is posted as a variance. This calculator gives you the rate to enter or to check against what your ERP uses.

**Cta:** If your overhead rates and job cost data live in an ERP, Netray can add a private AI layer on your own servers that explains why a job's cost differs from its standard, using your actual data.

**Faq:**

#### What is the formula for manufacturing overhead?

**Answer:** Add all indirect factory costs for the period to get total overhead. The overhead rate is total overhead divided by the allocation base, such as direct labor hours. Applied overhead for a job is the rate times the base the job used.

#### Which allocation base should I use?

**Answer:** Use the base that best explains why overhead is incurred. Machine hours suit automated, machine-driven work. Direct labor hours suit manual work. Direct labor cost is simple but can be distorted by different pay rates.

#### Is rent part of manufacturing overhead?

**Answer:** Rent for the factory is. Rent for the office or sales space is not. If one building serves both, allocate the cost on a reasonable basis such as floor area.

#### Why are applied and actual overhead different?

**Answer:** The rate is set from budgets, so actual costs and activity rarely match exactly. The difference is under or over absorbed overhead, and it is adjusted at period end.
