## Content

**Intro:** Fixed cost makes a plant profitable at high volume and painful at low volume. This calculator shows contribution margin, break-even volume, the margin of safety and the degree of operating leverage, so you can see how sensitive profit is to a change in volume.

**Sections:**

#### How to use it

**Body:** Enter the selling price and variable cost per unit, the fixed cost for the same period, and the volume you expect or achieved. Use the slider to test a rise or fall in volume. The calculator returns break-even units, the margin of safety, operating profit at your volume, the degree of operating leverage and the profit after the volume change. The chart plots profit against volume so you can see where it crosses zero.

#### The formulas

**Body:** Contribution margin per unit is price minus variable cost. Break-even volume is fixed cost divided by that margin. Margin of safety is volume minus break-even volume, expressed as a share of volume. Degree of operating leverage is total contribution divided by operating profit, which is the percent change in profit for each percent change in volume. A plant with high fixed costs and low variable costs has a high leverage: profit grows fast when volume rises and drops fast when it falls.

**Bullets:**

- Break-even units = fixed cost / (price - variable cost).
- Margin of safety % = (volume - break-even) / volume.
- DOL = contribution margin / operating profit.

#### Reading the result

**Body:** A margin of safety below about 15 percent means a modest volume drop can wipe out profit, which matters for plants that depend on a few large customers or cyclical end markets. A degree of leverage of 4 means a 5 percent volume fall cuts profit by roughly 20 percent. Use this to decide whether to convert fixed cost into variable cost, for example by outsourcing a process, or to build a case for new volume that dilutes fixed cost. The leverage figure rises sharply as volume approaches break-even.

#### Common mistakes

**Body:** Treating semi-variable costs such as utilities as fully fixed or fully variable distorts the margin. Mixing periods, for instance annual fixed cost with monthly volume, gives nonsense break-even figures. Using a single blended price for a mixed product line hides mix effects, so for multi-product plants use a weighted average contribution or the contribution margin worksheet. Also remember that leverage is a short-run measure; in the long run fixed costs can be changed.

**Cta:** If you want these figures calculated from live sales, cost and capacity data in your ERP, we can build a read-only dashboard that updates monthly.

**Faq:**

#### What is the margin of safety?

**Answer:** It is the amount by which actual or planned sales volume exceeds break-even volume, usually shown as a percentage of volume. It tells you how much sales can fall before the operation starts losing money.

#### What does degree of operating leverage mean?

**Answer:** It is the ratio of contribution margin to operating profit. A value of 3 means that a 1 percent change in volume changes operating profit by about 3 percent in the same direction, because fixed costs do not move.

#### Is high operating leverage bad?

**Answer:** Not necessarily. It raises profit quickly when volume grows and is common in capital-intensive plants. It raises risk when demand is volatile, so businesses with high leverage need either stable volume or enough cash to ride out downturns.

#### How do I handle multiple products?

**Answer:** Use the average contribution margin per unit weighted by sales mix, or work in revenue terms with the blended contribution margin ratio. The contribution margin by product worksheet will give you the blended ratio to use here.
