**X:** pct_exempt

**From:** 0

**To:** 100

## Content

**Intro:** Most states exempt some machinery, raw materials and consumables used to make goods for sale, but the exemption only holds if you document it. This tool sizes the benefit and the exposure if the paperwork is missing.

**Sections:**

#### How to use it

**Body:** Enter your yearly purchases of taxable-type items, then the share you can classify as exempt manufacturing use. Enter state and local rates for your plant's location. The tool computes the tax avoided each year, the tax still payable on the rest, and what an auditor could assess for the look-back period if exemption certificates are not on file for the exempt part. Move the share slider to see how reclassifying items changes both numbers.

#### The method

**Body:** Tax avoided equals exempt purchases times the combined rate. Audit exposure is that annual amount multiplied by the look-back years, since an auditor usually assesses use tax on exempt-claimed purchases where no valid certificate or direct-use support exists. Interest is approximated as simple interest on each year's tax, with older years accruing longest. Penalties are not included and can be added on top.

**Bullets:**

- Exempt purchases = purchases x exempt share
- Tax avoided = exempt purchases x (state + local rate)
- Exposure = tax avoided x look-back years
- Interest is an approximation, not a statutory computation

#### Worked example and common mistakes

**Body:** On 4,000,000 of purchases, 70 percent exempt, at 8.25 percent combined, the exemption avoids 231,000 per year. Over a 3-year look-back with no certificates, tax exposure is 693,000, plus about 83,000 of interest at 8 percent by this approximation. Typical mistakes include accepting vendor invoices that charge no tax without a certificate on file, treating all plant consumables as exempt, ignoring exemptions that are location-specific, and letting certificates lapse in states that require periodic renewal.

#### Controls in the ERP

**Body:** The cleanest control is to hold a certificate record per vendor and ship-to state, and to set a tax code or tax group on the item or purchase order so the right tax is accrued automatically. A report of exempt-coded purchases with no certificate attached is the first thing to run before an audit.

**Cta:** We can help build a read-only exception report in your ERP that lists exempt-coded purchases without a certificate on file.

**Faq:**

#### Is the manufacturing exemption automatic?

**Answer:** No. In most states the buyer must give the seller a properly completed exemption certificate, or self-accrue use tax. Without a valid certificate the seller may be liable, and auditors may assess the buyer for tax, interest and penalties.

#### Does the exemption cover repair parts and tooling?

**Answer:** It depends on the state and on whether the item is directly used in production. Many states exempt machinery and production tooling but tax maintenance supplies, office items and some repair parts. Check your state's rules item by item.

#### How far back can an audit go?

**Answer:** Look-back periods are typically three or four years in many states, longer if returns were not filed or fraud is alleged. Set the slider to match your state's statute of limitations.

#### Why is interest approximate here?

**Answer:** Actual interest rates are set periodically by each state and compound differently. The tool uses a flat rate with simple accrual so you can size the order of magnitude, not file a return.
