What Is Standard Cost?

Definition
Standard cost is a predetermined per-unit cost for material, labor, and overhead, set in advance and used to value inventory and transactions. Differences between standard and actual are captured as variances that isolate where cost deviated.
Standard Cost Explained
A standard cost is built by rolling up the bill of materials and routing. Material standard comes from the standard cost of each component times quantity per, summed across the structure. Labor standard comes from routing hours times the work center labor rate. Overhead is absorbed using a defined basis, commonly labor hours, machine hours, or a percentage of material or labor. The cost roll walks the structure bottom up, which is why the roll must complete for every lower level before an upper-level cost is valid.
The operational advantage of standard costing is that every transaction uses a stable, known unit cost. Inventory is valued at standard, issues to work orders are at standard, and shipments relieve cost of goods sold at standard. That stability makes reporting comparable across periods and makes quoting straightforward. The trade-off is that reality does not comply, and the difference has to go somewhere. That somewhere is variance accounts: purchase price variance, material usage variance, labor rate and efficiency variance, and overhead volume and spending variance.
Variance analysis is the point of standard costing, not a side effect. Purchase price variance isolates procurement performance from consumption. Material usage variance isolates scrap and yield. Labor efficiency variance isolates shop performance from wage rate changes. When a plant reports only total unfavorable manufacturing variance, it has the number but not the diagnosis. Well-configured standard costing lets you attribute the gap to a supplier, a work center, or a specific job.
Standards must be refreshed on a defined cycle, most commonly annually with mid-year updates for material cost shocks. Stale standards are corrosive: if steel has risen 30 percent since the standard was set, every purchase generates unfavorable purchase price variance, inventory is undervalued on the balance sheet, and quoted margins are fiction. The counter-risk is rolling too frequently, which destroys period comparability and creates large inventory revaluation entries. Most manufacturers settle on an annual roll with a controlled exception process.
