Direct Labor Rate and Efficiency Variance Calculator
When actual direct labor cost differs from standard, the first question is whether people were paid more or whether they took longer. The rate and efficiency variances answer that, and point to very different owners: HR and scheduling for rate, production and engineering for efficiency.
Your numbers
Total direct labor payroll divided by actual direct hours, including premiums you charge to labor.
Your results
Sign convention: positive is unfavorable, negative is favorable. Some ERPs show the opposite sign, so check your reporting before comparing.

How to use the calculator
Enter the units produced, the routing standard hours per unit and the standard rate. Then enter the actual direct hours booked and the actual average rate for the same period and work center. The tool computes standard hours allowed, standard and actual cost, and splits the total variance. Run it by work center or by job rather than for the whole plant, because favorable and unfavorable results in different areas offset each other and hide problems.
- Use hours earned from completed output, not hours scheduled
- Match the period for hours and payroll cost
- Exclude indirect labor and training time from direct hours
- Decide how overtime premium is treated, in rate or in overhead
The formulas
Labor rate variance = (actual rate - standard rate) x actual hours. Labor efficiency variance = (actual hours - standard hours allowed) x standard rate. Their sum equals actual cost minus standard cost. Using actual hours in the rate variance and standard rate in the efficiency variance keeps the two variances from overlapping, so no mix residue is left over.
Worked example and interpretation
With the defaults, standard hours are 3,600 and standard cost is 100,800. Actual cost is 110,250. Rate variance is 1.40 x 3,750 = 5,250 unfavorable, and efficiency variance is 150 x 28 = 4,200 unfavorable, for 9,450 in total. The rate variance suggests overtime or a richer skill mix than the standard assumed. The efficiency variance suggests setup, rework or routing times that no longer match reality.
Common mistakes and ERP notes
Do not chase a variance without knowing the root cause: a favorable efficiency variance can come from skipped inspection or understated routing times. Update routings when methods change, or variances become permanent noise. In SAP, labor variances arise at production order settlement, in Epicor and SyteLine they come from job labor transactions against standard routing, and in NetSuite from work order completion with manufacturing routing. Always reconcile hours to the time-and-attendance system.
Frequently Asked Questions
What is a favorable labor efficiency variance?
It means fewer hours were used than the standard allowed for the actual output. It is usually good, but check quality: rushed work, skipped steps or standards set too loose can also produce it.
Where does overtime premium go?
It depends on policy. Many companies charge it to overhead when overtime is caused by general scheduling. If it is caused by a specific job, it is charged to that job and appears in the rate variance.
Can I use the tool for machine hours?
Yes. Replace labor hours with machine hours and the labor rate with the machine rate. The same two-way split applies for variable overhead spending and efficiency variances.
How often should I review labor variances?
Weekly at work center level for supervisors, and monthly at plant level for finance. Review quickly enough to act while the cause is still fresh.
We can help build a read-only labor variance view by work center from your ERP so the numbers reach supervisors weekly. Ask for an expert review.
